Just run raspmbc - Its running everything I throw at it - 1080p MVK, 1080p MP4 and even 720p (h.263) divx files which are not even decoded in hardware like h.264.
I feel you have to decide on what you want from the machine as hardware decoding of 1080p whilst running a debian system with full desktop in the background is really pushing it a bit for 800mhz (overclocked).
That's why I run two cards - One for raspbmc and one for experimenting with linux distro's
