Is new pi-cam compatible with PiTFT?

I tried "sudo rpi-update" and after it ran, my system was left in a broken state of mind. I have the Adafruit PiTFT 320x240 LCD with touch screen installed and it no longer functioned.
After I re-ran the PiTFT install tutorial, everything ran again but the PiCam is still the 'old' PiCam - no new fancy hi-res stuff.

Is the new camera firmware mod not compatible with the kernel changes that Adafruit uses for the PiTFT?

Almost all of the new camera changes are on the GPU side with just a very minor one in the V4L2 driver (if you use that).
rpi-update will also update the kernel though, and Dom does a fairly good job of pulling in the updates from upstream and linux.git.

Seeing as PiTFT is adding a kernel module, I'd guess that something in there has changed in the kernel to make the module incompatible.
Adafruit have released the source to their module at http://adafruit-download.s3.amazonaws.c ... uit-ts.zip so that you can build your own kernel with their changes - http://elinux.org/RPi_Kernel_Compilation for instructions on building kernels (it will take quite a while if you try and do it on a Pi, but you can cross-compile on most Linux PCs).
