Raspberry Pi 3 Model B + Touch Display = Rainbow Screen

I'm trying to get the Pi 3 to work with the official screen for the past couple of hours without any luck.
I've started with installing a fresh copy of Raspbian and did update & upgrade over HDMI. Enabled SPI & I2C in raspi-config, disabled overscan, added more GPU memory and even tried rpi-update. Tried the official troubleshooting steps, but I kept getting stuck at a rainbow screen. Tried powering the Pi 3 and the display separately - same result. If I boot with the HDMI cable in - it boots, if it's disconnected but connected to the DSI - rainbow screen. No DSI (headless) - boots fine. The screen works fine on a Pi 2. Wat is dis sorcery?

Had troubles getting the Pi 3 to boot at all, kept stopping at the rainbow screen. I first tried a Raspbian Jessie image we burned 3 months ago and it hung. Another customized image we use in development daily also failed in the same way. Very strange since both images boot fine on a 2B board.

I downloaded the latest Raspbian today and it boots fine with no changes. With HDMI connected it shows on the HDMI display. Connecting the official 7" display switches output to the touch screen with no output on the HDMI port. IIRC this was the same behavior we saw when we first started working with the display last year.

Mine cuts to HDMI when I plug it with the display hooked. Does your display work with the Pi 3 or it does it end on a rainbow screen?
