I don't think anyone ever said 700mA was enough for the Pi, a keyboard AND wifi... As for power supplies "degrading" - a poorly designed supply/charger can degrade VERY suddenly
I'd take a good hard look at the SD socket and it's connections. Perhaps it is in a case that is causing some kind of mechanical pressure on the SD card or connector? Bad solder joint on the connector or a slight crack?
What LEDS are lit on the board? Does the SD card and surrounding area feel warm(ish)? For that matter, does anything on the board feel hot or warmer than you expected? Are you Overclocking? And have you performed an apt-get update and apt-get upgrade? Anything in the logs?
Raspbmc does something similar, but at least it allows you to keep up to date and to overclock. Can you measure the voltage at TP1/TP2? I suspect when it fails, it has dropped well below 5V. Also try without the mouse and ethernet. Do you get any further?
