It is possible that the phone is drawing current from the USB port and this is overloading your PI supply leading to dropouts that cause flash corruption.

I don't think it's a software issue as it does reach the shutdown point. PSU and reset cct's in the RPI are poor, the problem may be electrical. What is that little message that flashes in the middle of the monitor just before it goes down?

I would expect the Kernel to get beyond the rainbow even if the SD card was ready only. You do mean a fullscreen rainbow and not just a little rainbow in the corner? You can add USB sound adapaters for as many outputs as you want.
Pi has a stereo output on the board, but hdmi monitors often have audio outputs which come form the hdmi channel. I'm not sure if the mixer allows concurrent use of both outputs on the Pi.

First thing to remeber about touchscreens is they are fiddly, so you will want to keep pots and buttons. Touch screen is good for doing screens of modes or hotkeys put not for altering values. That's because it's not meant to be there. The datasheet is quite categoric, Test3 is only for factory testing and MUST be tied to VDD33IO for normal operation. This is what linking R40 does. I have now established that we are missing the enable signal from the LAN9514 If I wire this up by hand the USB is enabled, but not working. Clearly there is something wrong in the LSI. That makes it a bit clearer...but it looks like there's no way to tell between a fault condition and the device being forced off by the LSI unless we cut a track.
