What do I need to do to make the raspberry pi support MJPEG video streams? Is this possible?

I apologize for not asking the right question. I was not looking for a way of having the raspberry pi send an MJPEG stream but I would like the raspberry pi to *PLAY* an MJPEG stream. This does not work for me with a recent OpenELEC build.

It's possibly in theory - the GPU does support MJPEG, but it's never been plumbed in as it's not a common request.
If you post a sample file, I can take a look. (But there are numerous more urgent things on my list..)

What is the recommended way of creating this sample file out of the stream source? mplayer with the dumpstream option?

Firefox (sudo apt-get install iceweasel) will play mjpeg streams, albeit without GPU acceleration.
